Is the transmission governor O-ring suppose to fit down inside the
hole that the governor goes in?

Gary let me rephrase, the ring goes over the tube on the bottom of the governor can and then inside the trans when installing. I dunno how it would work if the ring was in the trans first, at least that's what works for me

Gary,

This is why I suggested you take the governor with the old O-ring installed to a hardware store that had a selection of O-rings. You
could pick several that all stuck out a bit more than the old O-ring to varying degrees.

Regards,
Rob M.

Emery,

This is interesting as the Parts Book 78Z shows an O-ring seal on the governor shaft. Maybe it's a quad ring?
